ASC 740 income taxes explained

Income taxes are one of the most complex areas of US GAAP and one of the most common sources of material weaknesses. This ASC 740 summary explains the main building blocks: current and deferred taxes, the valuation allowance, uncertain tax positions and the effective tax rate, with an example.

Short answer

ASC 740 is the US GAAP standard on accounting for income taxes. It requires a company to recognize current taxes payable or refundable for the year and deferred tax assets and liabilities for the future tax effects of temporary differences and carryforwards, measured at enacted tax rates. Deferred tax assets are reduced by a valuation allowance if it is more likely than not that some will not be realized, and uncertain tax positions are recognized only if they are more likely than not to be sustained.

Who applies ASC 740?

Every entity reporting under US GAAP that is subject to income taxes, including C corporations, and foreign operations of US groups. Pass-through entities such as partnerships and S corporations generally have no federal income tax of their own, but may still apply ASC 740 to state or entity-level taxes and must assess uncertain tax positions, such as whether their pass-through status would be sustained.

In practice the hardest parts are gathering accurate tax bases for every asset and liability, tracking deferred taxes by jurisdiction, and documenting the judgments behind valuation allowances and uncertain positions, which is why income taxes are a frequent source of restatements.

  • Current tax: the amount payable or refundable on the current year's tax returns.
  • Deferred taxes: deferred tax liabilities and assets for temporary differences between the book and tax bases of assets and liabilities, and for operating loss and tax credit carryforwards, measured at the enacted rates expected to apply when they reverse. See ASC 740 deferred taxes.
  • Valuation allowance: reduces deferred tax assets to the amount more likely than not to be realized. See the valuation allowance.
  • Uncertain tax positions: a benefit is recognized only if the position is more likely than not to be sustained on examination, measured at the largest amount more than 50% likely to be realized.

A worked example

A US company has pretax book income of $1,000,000. It deducts $200,000 more depreciation for tax than for book, and $20,000 of meals are not deductible. The federal rate is 21%, and for simplicity there are no state taxes.

The effective tax rate is above 21% only because of the non-deductible meals; the accelerated depreciation does not change it, because deferred tax offsets the lower current tax.

How does the uncertain tax position test work?

A company claims a deduction worth $100,000 of tax. Its advisers judge the position more likely than not to be sustained, so step 1 is met. For step 2, they estimate the possible settlement outcomes:

The largest amount with a cumulative probability above 50% is $60,000, so the company recognizes a $60,000 benefit and records a liability for the $40,000 unrecognized tax benefit, plus interest and penalties where applicable.

How are income taxes presented?

Deferred tax assets and liabilities are classified as noncurrent on the balance sheet and offset within each tax-paying component and jurisdiction. Income tax expense is allocated between continuing operations, discontinued operations, other comprehensive income and equity under the intraperiod tax allocation rules. In interim periods, companies apply an estimated annual effective tax rate to year-to-date income.

What must be disclosed?

The components of income tax expense, the significant components of deferred tax assets and liabilities, the valuation allowance and its changes, unrecognized tax benefits, and a rate reconciliation. ASU 2023-09 expanded the rate reconciliation into specified categories and requires income taxes paid to be broken down by jurisdiction.

How does ASC 740 differ from IAS 12?
